The Timing of Recovery of the Costs of Earning Income

Example: Purchase of vacant land for $100,000 at the end of Year 1 Can I deduct the cost this year? Does it matter if I am on accrual or cash method? What does H-S teach? What if value does decline in year 2?

Basic rule: Purchase of a nonwasting asset should not be deductible

What if I pay $100,000 to buy a small apartment building at the end of Year 1? In Year 2, it declines in value $3,000 or 3%. Other out-of-pocket deductible expenses equal rental income. What in theory is the property deduction for me to take?

Variation – purchase of office building for $100,000 What if, excluding depreciation, I have net rental income of $10,000? What if I am the lessee – can I deduct rent I pay? What if I prepay 5 years of rent?

Test: Does expense create a long-lived asset (often called an investment)? If so, no current deduction. The expense is capitalized – it becomes or is added to basis. Cost is recovered through ACRS or as offset against proceeds in disposition.

Capitalized expenses of nonwasting assets are effectively deducted upon sale. Sales proceeds (AR) are reduced by basis (AB) to determine gain (GR). See section 263 – no deduction for capital expenditures

Judge Posner in Encyclopaedia Britannica: “The object of sections 162 and 263 of the Code read together is to match up expenditures with the income they generate. When the income is generated over a period of years, the expenditures should be classified as capital.”

Today we have the uniform capitalization rules of section 263A. Costs of producing self-created assets, such as the in-house production of a manuscript, must be capitalized. Applies to all manufacturers. Exceptions for marketing, advertising, some G&A.

Indopco It is not necessary to produce a distinct and separate asset in order to require capitalization. Full reach of the case is unclear.

Midland Empire

Example: Machine with value and basis of $10k sustains $2k of fire damage. Loss is deductible. But I spend $2k to repair. Since I have already deducted loss, I add $2k to basis as capital expense. Result: $2k deduction and basis for 10K.

Rev. Rul Ongoing soil remediation – deduct (compare value before and after) Groundwater treatment facilities – capitalize

Rev. Rul Effect of section 263A means that otherwise deductible environmental remediation costs must be capitalized if allocable to inventory.

Norwest Corporation: Removal of asbestos must be capitalized if part of overall plan of rehabilitation.

Summary: Deductible Repair vs. Capital Improvement Principle is to match income and expenditure. Expenses for current year deductible in that year. If asset has useful life of more than a year, must capitalize.

Examples of capitalized costs Defending or perfecting title. Architect’s fees. Commissions on purchase of securities. Exception: Incidental material and supplies (pens, small tools, goggles) can be deducted in current year even if will last more than one year.

Standard for Repairs: Reg. sec explains that repairs can be deducted currently if they “neither materially add to the value of the property not appreciably prolong its life, but keep it in an ordinarily efficient operating condition.”

Standard for capitalization: Reg. sec (a)(1) explains that expenses that are in the nature of replacements, that appreciably prolong the life of the property, that make good the exhaustion for which depreciation has been permitted, or adapt property to a different use must be capitalized. Expenditures that are part of an overall plan of remodeling or rehabilitation are generally also treated a nondeductible capital outlays.

Factors in categorizing: Size of expenditure compared to value of “repaired” asset. If small, more likely to be deductible. Whether expense could have been anticipated. If unexpected, more likely to be deductible. If these two clash, relative size seems to be more important.

Additional factors Whether expenditures are regularly recurring Whether future benefits are short-lived and variable Balancing burden of capitalizations vs. potential distortion of income.

Example: New roof If tornado damages the roof of a barn, cost of replacing can be deducted. If roof wears out from normal wear and tear, costs of replacing must be capitalized.

Caution: This is a facts and circumstances test, however, so authorities are often seem inconsistent. Midland Empire – Costs to prevent health hazard of oil seeping through walls into neighbor’s operations deductible. Morris Drive-In – Costs of drainage system to prevent drainage onto neighbor’s land had to be capitalized because need foreseeable.

Caution: Whether asset becomes more valuable and increases useful life because of expenses required for compliance with applicable law is particularly uncertain. Hotel Sugrave – Costs of installing sprinkler system to comply with city code had to be capitalized.
