Page 1 1. Background A successful 3G licensing will enable Hong Kong to continue as leader in mobile communications market in the region Policy Objectives äPromote development of telecoms industry äPromote consumers’ interests äMaximise benefits to the economy äEfficient and fair allocation method äLevel playing field regulatory environment äMaximising revenues is not Government’s primary objective, but… ä…the auction should allocate licences to parties who value them most highly Government Policy Objectives The 3G licensing must achieve Government’s stated policy objectives

Page 2 Hong Kong’s mobile market is very challenging… äPenetration rate at 76% äSix incumbent operators with intensive price competition äFinancing for operators is increasingly expensive or difficult to obtain 3G licensing in a highly adverse market environment… äMarket has become more sceptical about the 3G business opportunities äCredit downgrades of certain 3G licence winners due to high prices paid Auction must be designed to minimise the initial financial burden on licensees 1. Background (Cont’d) Current Market Conditions

Page 3 2. Selection Method and Number of Licences Hybrid approach : pre-qualification and spectrum auction äPre-qualification conditions to ensure quality services from licensees äSpectrum auctioning process to ensure an efficient and fair allocation method 4 licences to be issued äLimited spectrum available äEnsure appropriate market competition Selection method must be efficient and fair

Page 4 3. Various payment options considered Hybrid method chosen : “Pro-entry” and does not undermine consumers’ interest Options 1)Up-front cash 2)Deferred payment 3)Royalties 4)Hybrid : royalty with minimum payment Considerations Avoid market distortion Prevent costs being passed to consumers Promote entry Prevent collusion Minimise bidders’ funding requirement Increase the Government’s ability to share upside Reduce credit risk to Government Ensure simplicity

Page 5 4. The Payment Method Minimum defined payments äGovernment sets a bidding schedule which defines successive steps of bids to be submitted äBidders bid for a % of royalty, which has correlated minimum, guaranteed defined payments äFor the first 5 years, all licensees pay a flat annual minimum defined payment äFrom year 6, the annual minimum defined payment increases by a pre-determined amount At R 1 % and R 2 %, all bidders willing to offer the royalty level + minimum defined payment Royalty level at R 10 % + minimum defined payment bidders 1-4 willing to pay - End of auction 5 Minimum defined payments spread over time Annual Minimum Defined Payments Royalty level at R 3 % + minimum defined payment when bidders 1-5 remain $1x $2x $3x $12x R1%R1% R2%R2% R3%R3% R 10 % For illustrative purposes only Year 0

Page 6 4. The Payment Method (Cont’d) Royalties äFrom year 6 onwards, annual payments will be higher of the royalty based on actual turnover or the minimum defined payments ä5-year rolling guarantee required for minimum royalty payments Actual payments over time Year HK$ Actual payment profile 5 For illustrative purposes only Royalty payment profile Minimum defined payments 0 Actual royalty payments Minimum defined payments

Page 7 Design needs to be tailored to the chosen payment method and… äPromote entry to the auction äAll successful bidders will subject to the same royalty percentage n To minimise distortive effect äAn efficient method (for example, a further round of cash auction) will be designed to allocate the four frequency bands to the winning bidders 4. The Payment Method (Cont’d) Auction Design A number of designs are currently being considered

Page 8 5. Regulatory Framework Open Network Requirement Potential paths for 3G usage: “Walled Garden or Open Access” 3G Network 3G users to other 3G users (video-phone, , multi-media files) Provision of content and services directly to 3G users Direct Internet access Direct access 3G3G Operator's Portal 3G users Provision of content and services via 3G operator's portal Service and Content Providers on 3G (e-commerce, m-commerce) 3G operator's Internet Portal Internet Users connected to the internet 3G users accessing internet Access via 3G operator's portal Internet Content Providers (ICP)

Page 9 5. Regulatory Framework (Cont’d) Open Network Requirement - Framework äMinimum 30% of network capacity open for non-affiliated companies n Mobile Virtual Network Operators (MVNOs) n Content Providers äCommercial negotiations of wholesale prices for MVNOs access äTariffs for Content Providers set by the 3G licensees, reflecting all relevant cost and cost of capital äTA has the reserved power to determine interconnection price when commercial negotiations fail, sufficient return will be permitted to reflect risk in 3G äIf required, licensees will need to provide evidence to prove 30% of capacity has been opened up n TA will accept alternative methods of measurement proposed by the operators

Page Regulatory Framework (Cont’d) Availability of Additional 3G Services Spectrum äRefarming for 3G Services by existing 2G operators will be permitted for the remaining licence period äIndustry consultation on future arrangements for renewal of 2G licences will be conducted äAdditional spectrum in 2.5GHz band allocated by ITU will not be available before 2005 äIndustry consultation before 2005 to decide how the 2.5GHz bands are to be allocated

Page Regulatory Framework (Cont’d) Roaming between 2G and 3G Services Networks äMandatory roaming for new entrants onto 2G networks of successful 3G bidders n “Sunset” date currently intended to be five years after licensing

Page 12 Industry Consultation ä3G licensing and regulatory framework  March and October 2000 äOpen Network Requirement  Industry workshop in January Public Consultation

Page Next Steps äExCo approved spectrum auctioning based on royalty äFormulate method for determining spectrum utilization fee  preparing subsidiary legislation äTA to invite 3G applications upon enactment of legislation  TA will work out the design of the auction and the terms and conditions for inviting applications äIssue of licences around mid-2001
