Policy instruments for internalizing external effects
Prohibition and permission aim to control negative external effects by eliminating the sources of the effects. A weaker form of prohibition is to only provide permission to operate in the case of compliance with certain requirements that avoid or minimize negative environmental effects. Taxes and subsidies aim to put a price on negative externalities (taxes) and a reward on positive ones (subsidies). First, the externality is “internalized,” meaning that the company pays the full price or receives the full benefit of its actions. Secondly, especially in the case of negative externalities, the harm done can be remediated through the tax income. Introducing a market on which external effects are traded is the least mature public policy instrument, but has shown great potential and provided first tangible results.
